  1. Understanding Mutual Funds

  2. We read about mutual funds. We buy and sell mutual funds. But do we know what is a mutual fund?

  3. Ravi comes from a middle class family. His dream is to build a bungalow which has a swimming pool, squash court, tennis court, gymnasium etc.

  4. He talks to a friend about this dream. His friend tells Ravi that his dream can come true even though he is not rich.

  5. Ravi is taken aback at his friend’s comment and asks him to explain.

  6. His friend tells him to write a letter to all the residents of his building asking them to contribute towards the construction of a club house in their building.

  7. Ravi quite likes the idea of contributing towards the construction of the club house and thereafter enjoying all the club house amenities. So he writes to all the members of his building.

  8. Ravi’s Dream Clubhouse

  9. The building members like the idea and agree to contribute towards building the club house.

  10. Thus, by pooling in money, all the residents of the building get to enjoy amenities which till then they could only dream of.

  11. Just like in this case of Ravi, individuals usually cannot afford to buy stocks of many companies.

  12. So like Ravi did, if we as individuals can pool in money, then we can buy shares of a number of companies and become part owners of the companies.

  13. A mutual fund is nothing but this pool of money contributed by individual investors to invest in equity / debt of companies.

  14. As an individual it would take a lot of money to buy shares of 50 to 60 companies. But for a mutual fund it is easy to do so. The mutual fund then shares the profit / loss with the investors in the proportion of their investment.

  15. Moreover the people who manage the mutual fund are qualified people and understand the nuances of this job.

  16. Hope this story has clarified the Concept of Mutual Fund Please give us your feedback at professor@tataamc.com

  17. Disclaimer The lesson is a conceptual representation and may not include several nuances that are associated and vital. The purpose of this lesson is to clarify the basics of the concept so that readers at large can relate and thereby take more interest in the product / concept.
