Inthisblog,wewillfurtherdiscussthefewmoreconceptsrequiredforfairvaluemeasurementviz.factorstoconsiderforanon-financialasset,valuationtechniquesandhierarchyofinformationtobeusedwhiledeterminingFV.Weknowthatfairvalueisnotanentityspecificmeasurebutismarketparticipants’ perception.Alltheseconceptsensurethatanexitpriceisbasedonmarketparticipants’ assumptionsandentity-specificfactorsarenotconsideredwhilemeasuringfairvalue. Considerationsfornon-financialasset(PPE,investmentpropertyetc.) Generally,financialassetsdonothavealternativeusebecausetheyhavespecificcontractualtermsandcanhaveadifferentuseonlyifthecontractualtermsoftheinstrumentsarechanged.However,non-financialassetsviz.PPE,investmentpropertyetc.donothavespecificcontractualuseandcanbeusedformultiplepurposes. Fairvalueisamarket-basedmeasurement,itismeasuredusingtheassumptionsthatmarketparticipantswouldusewhenpricingtheasset.Fore.g.,anentity’sintentiontoholdanintangibleassetortouseitdefensivelytoprotectitsexitingintangibleassetorotherwiseisnotrelevantwhenmeasuringthefairvalueofthatasset.Thus,fairvaluationinthecaseof suchnon-financialassetsoftenrequireslookingforthehighestandbestusebyitsmarket
participantsandthatwillbethereferencepointtoevaluatefairvalueofsuchnon-financialassets.participantsandthatwillbethereferencepointtoevaluatefairvalueofsuchnon-financialassets. Fairvalueshallalwaysbebasedonthemarketparticipant’sperspectiveandneverbeentityspecific.The concept of highest and best use makes the non-financial asset separate from anyspecific entitywhowouldliketousesuchassetintheirownspecificpurposeswhichmayormaynotbeitsbestuse. If market or other factors do not suggest different use by market participants thatmaximises assets value, then fair value should be based on the asset’s current use. Example 1 AnentityXYZboughtsomelandwhichisintendedtobeusedforbusinesspurposes.However,theentitynowwantstosellthispieceoflandatitsfairvalue.Onehastoevaluateallpossibleusesofthislandbeforedeterminingitsfairvalue.Thelandcouldbeusedtomakeacommercialplace,whichcouldbemoreinvalueascomparedtowhenitisusedforbusinesspurposes.Thecommercialplacevaluewouldbeconsidereditshighestandbestuseifthesameisallowedinitsnearlocationsandcondition. Example 2– PotentialuseasHighestandBestUse ABCLtdownsaproperty,whichcompriseslandwithanoldwarehouseonit.Ithasbeendeterminedthatthelandcouldberedevelopedintoaleisurepark.Theland’smarketvaluewouldbehigherifredevelopedthanthemarketvalueunderitscurrentuse.ABCLtdisunclearaboutwhethertheinvestmentproperty’sfairvalueshouldbebasedonthemarketvalueoftheproperty(landandwarehouse)underitscurrentuse,ortheland’spotentialmarketvalueiftheleisureparkredevelopmentoccurred. Theproperty’sfairvalueshouldbebasedontheland’smarketvalueforitspotentialuse.The‘highestandbestuse’ isthemostappropriatemodelforfairvalue.Underthisapproach,theproperty’sexisting-usevalueisnottheonlybasisconsidered.Fairvalueisthehighestvalue,determinedfrommarketevidence,byconsideringanyotherusethatisphysicallypossible, legallypermissibleandfinanciallyfeasible.
Valuationtechniques– approachesforarrivingattheprice • Anentityshallusevaluationtechniquesthatare: • appropriateinthecircumstancesand • forwhichsufficientdataareavailabletomeasurefairvalue, • maximisingtheuseofrelevantobservableinputsandminimisingtheuseofunobservableinputs • Threemainapproachesformeasuringfairvalueare: • NOTES– • Itisworthnotingthatincaseofavailabilityofquotedpriceswhicharebeingusedinanactivemarket,thereisnoneedtoconsideranyothervaluationapproachfurther. • Thestandardrequiresandallowsusingoneorcombinationofmorethanoneapproachtomeasureanyfairvalue. • Selectinganappropriateapproachismatterofjudgmentandbasedontheavailableinputs • relatedtotheasset/liability. • Fairvaluehierarchy • Valuationtechniquesusedtomeasurefairvalueshallmaximizetheuseofrelevantobservableinputsandminimizetheuseofunobservableinputs. • Observable Inputs:Inputsthataredevelopedusingmarketdata,suchaspubliclyavailableinformationaboutactualeventsortransactions,andthatreflecttheassumptionsthatmarketparticipantswouldusewhenpricingtheassetorliability. • Unobservable Inputs:Inputsforwhichmarketdataarenotavailableandthataredevelopedusingthebestinformationavailableabouttheassumptionsthatmarketparticipantswouldusewhenpricingtheassetorliability.
Example3 Ifamarketparticipantwouldtakeintoaccounttheeffectofarestrictiononthesaleofanassetwhenestimatingthepricefortheasset,anentitywouldadjustthequotedpriceto reflecttheeffectofthatrestriction.IfthatquotedpriceisaLevel2inputandtheadjustmentisanunobservableinputthatissignificanttotheentiremeasurement,themeasurementwouldbecategorisedwithinLevel3ofthefairvaluehierarchy. Example4 AnentityisholdinginvestmentwhichisquotedinBSE,IndiaandNYSE,USA.However,significantactivitiesarebeingdoneatBSEonly.ThefairvalueoftheinvestmentwouldbereferencedtothequotedpriceatBSEIndia,whichisLevel1fairvalue– directquotedpricewithnoadjustments. Example5 Receive-fixed,pay-variableinterestrateswapbasedonayieldcurvedenominatedinaforeigncurrency.Itrequiresratefor11yearscanbeestablishedusingextrapolationorsomeothertechniqueswhichisbasedon10years’ availableratesofswap.Thefairvalueof11yearsso derivedwould-beLevel2fairvalue. Example6– Cash-generatingunit ALevel3inputwouldbeafinancialforecast(e.g.ofcashflowsorprofitorloss)developed usingtheentity’sowndata,ifthereisnoreasonablyavailableinformationthatindicatesusageofdifferentassumptionsbymarketparticipants.
